Central banking

A single chartered bank that acts as banker to the state, banker to the other banks, and issuer of the national currency — and, in a crisis, as the lender of last resort that stops a bank panic from cascading. It turns a government's debt into a nation's money.

The Bank of England was founded to lend the government money it could not otherwise raise. In 1694, near bankruptcy in the Nine Years' War with France, the Crown borrowed £1,200,000 from a syndicate of subscribers at 8 percent; in exchange they were incorporated by the Tonnage Act as the Bank of England and licensed to issue banknotes. The loan was perpetual — it was never meant to be repaid — so the national debt and the central bank were, quite literally, born in the same act.

A central bank is the bank that other banks bank with. It sits at the apex of a money system and does three things ordinary banks cannot. It is the government's banker — holding the state's account and lending to it, often by buying its debt. It is the banks' banker — the place they keep their reserves and, crucially, the place they can borrow from when everyone wants cash at once. And it is the issuer of the currency — the notes in your pocket are, historically, its promises. From those roles grows its most consequential modern power: by setting the terms on which it lends, the central bank sets the price of money across the whole economy.

The founding problem was war finance. A government at war needs vast sums faster than taxes can supply them, and a king's personal promise to repay was worth little — English monarchs had defaulted before. The Bank of England solved this by interposing a *permanent corporation* between the Crown and its creditors. Thousands of subscribers lent to the Bank, not to the fickle king; the Bank lent to the state; and because the Bank was a chartered joint-stock company that would not die and could be held to its word, its debt was trustworthy in a way the sovereign's had never been. That trust let the government borrow cheaply and at scale, which is one large reason a middling island power could out-finance, and out-last, larger rivals. Cheap, credible public debt is a weapon, and the central bank forged it.

Nearly every modern state acquired one, because a national economy on paper money needs a keeper of that paper's value and a backstop under its banks. The central bank made possible sustained public borrowing, a uniform national currency, and — for better and worse — deliberate management of the whole economy through the price of credit. Its failures are just as instructive: panics left unstopped and currencies inflated to nothing are what happens when the roles it consolidated go missing or are abused. The institution that began as a clever way to fund a war became the load-bearing pillar of the entire monetary system.

A chartered bank granted a privileged relationship with the state — it holds the government's account and lends to it — in return for the right to issue notes that circulate as money, and which the other banks come to hold as their own reserve. The Bank of England (1694) is the archetype; Sweden's Riksbank (1668) is older but did not become a true central bank until later.
